What is that all about?

A misunderstanding. Basically he's right, but a province can be improved in several different ways, not only in it's village.
Also, this is a heavily feudalistic game you won't own that many provinces personally.
 
I wonder if it is possible to achieve control over entire Japan and keep it with such a system in the game.

I mean as far as I understood Crusader Kings the player was never meant to conquer everything.

Luckily this isn't Crusader Kings ;) And you're supposed to conquer Japan with your clan - not personally hold every province.
 
And is there a reason for this only upgrade 1 village at a time mechanic or is it just another type of limit on effective demense size?

The demesne size already has a limit so there's no need for another limit on it. The upgrades however depend on your advisers and they can only be in one place at a time.
