I've read anything I have been able to come over on this, but I get more and more confused. So, I want some help from the start.

First off, what free programs is usefull for this? I already have Photoshop, I believe.
 
To make shields you need

1) Photoshop (GIMP is for wankers :p)
2) The awesome .psd templates (available for download in the "template" thread.

Basically, you just paint or copy anything you want into the shield, brush a bit on it and voila, you've got a shield.

For flags you need aGIF program I believe (I could never make the blasted things anyway). :eek:o

There are none, I'm afraid. If you go illegal it's always a few decent free programs out there, but we're not allowed to discuss that on this forum I believe.

@Walter Model: GIMP is shit! The user interface looks like it was made by grammar school kids, and the entire project is utterly ridiculous.

You only need Photoshop to make the flags, but if you want to make a GIF-animation (like I do), you need Adobe ImageReady as well.
